**Read time: 6 minutes**

Tax is one of those subjects that most investors know they should understand better than they do. It is also one that tends to get deferred — to the accountant, to the adviser, to the next financial year. In the context of private investment, that deferral can be costly, because the way an investment is structured and the wrapper in which it is held can make a material difference to the after-tax return an investor actually receives.

This article is not personal tax advice. Tax treatment depends on individual circumstances, and anyone making investment decisions with significant tax implications should discuss them with a qualified tax adviser or Independent Financial Adviser. What this article provides is a plain English overview of the main tax considerations relevant to private investment in the UK, so that investors can engage with those conversations more effectively.

At [Oros Consultancy](https://www.oros-consultancy.co.uk), we always encourage investors to take independent tax advice before committing capital. Understanding the basics of how your investment will be taxed is an important part of that preparation.

**Income tax on interest**

When you invest via a loan note and receive interest — whether as regular payments during the term or as a bullet payment at maturity — that interest is treated as income for UK tax purposes. It is subject to income tax at your marginal rate, which for higher rate taxpayers is 40% and for additional rate taxpayers is 45%.

There is a personal savings allowance that reduces the tax liability on interest for many investors. Basic rate taxpayers can receive up to £1,000 of interest per year tax-free. Higher rate taxpayers have a reduced allowance of £500. Additional rate taxpayers have no personal savings allowance.

For investors receiving significant interest income from loan notes, the personal savings allowance is likely to be modest relative to the total interest received, and the majority of that interest will be taxed at their marginal rate. This is the scenario we modelled in our [compound growth article](https://www.oros-consultancy.co.uk), which showed the meaningful difference between gross and after-tax returns over a 27-year investment programme.

Interest income from loan notes should be declared on a self-assessment tax return in the year it is received. For bullet payment structures — where interest is rolled up and paid at maturity — the tax liability typically falls in the tax year in which the payment is received, not across the years in which the interest was accruing.

**Capital gains tax on equity returns**

If you invest via an equity instrument — buying shares in a private company — and those shares increase in value, the gain you realise when you sell is subject to capital gains tax rather than income tax.

Capital gains tax rates for higher rate taxpayers on gains from shares are currently 24%. Every individual has an annual capital gains tax exemption — the amount of gain that can be realised each tax year without attracting tax — though this exemption has been significantly reduced in recent years and is now relatively modest.

For investors holding convertible loan notes that convert into equity, the tax treatment at the point of conversion and at the point of eventual sale should be discussed with a tax adviser, as the interaction between the debt and equity phases of a convertible instrument can be complex.

**The personal savings allowance in practice**

For most high net worth investors receiving meaningful interest income from private loan notes, the personal savings allowance of £500 (for higher rate taxpayers) will cover only a small fraction of the total interest received. The practical implication is that the great majority of interest income from private loan notes will be taxed at 40% or 45% for most investors in this category.

This makes the question of tax-efficient structuring — discussed below — particularly relevant for investors with significant loan note positions.

**Tax-efficient wrappers: the SIPP**

A Self-Invested Personal Pension, or SIPP, allows investors to hold a wide range of investments within a pension wrapper that provides significant tax advantages.

Contributions to a SIPP attract income tax relief at the investor's marginal rate — meaning a higher rate taxpayer effectively receives 40% tax relief on contributions, reducing the net cost of each pound invested. Within the pension wrapper, income and gains roll up free of income tax and capital gains tax. Tax is only paid when money is drawn from the pension, and typically at a lower effective rate than the investor's working-life marginal rate.

Not all private investment structures are eligible to be held within a SIPP. The rules around what a SIPP can hold are complex and depend on the specific instrument and the SIPP provider. Whether a particular loan note or equity investment can be held within a SIPP is a question for both the investment provider and the SIPP administrator, and should be confirmed before committing capital on the assumption that SIPP treatment is available.

**Tax-efficient wrappers: the ISA**

The Innovative Finance ISA, or IFISA, was introduced specifically to allow certain types of peer-to-peer lending and private debt instruments to be held within an ISA wrapper, sheltering the interest from income tax. Within an ISA, returns roll up free of both income tax and capital gains tax.

The annual ISA allowance — currently £20,000 per person — limits how much can be contributed in any given tax year. For investors with large private investment positions, the ISA wrapper may therefore shelter only a portion of the total exposure.

Whether a specific loan note qualifies for IFISA treatment depends on how it is structured and whether the provider is set up to offer it. This is another question worth raising directly with both the investment provider and an independent adviser.

**The timing of tax liabilities**

One consideration that is often overlooked in the assessment of private investments is the timing of the tax liability, as distinct from its size.

For bullet payment loan notes — where interest is rolled up and paid at maturity rather than annually — the tax liability falls in the year of receipt rather than being spread across the term. This can create a significant tax bill in a single year, which investors should plan for in advance. Conversely, it means the capital that would have been paid in tax during the term has continued working within the investment throughout, which improves the gross return during the holding period.

As we explored in our [compound growth article](https://www.oros-consultancy.co.uk), the difference between paying tax annually and paying it at bullet maturity can make a meaningful difference to the overall after-tax return over a long investment programme.

**What to discuss with your adviser**

Armed with a basic understanding of the tax landscape, there are several specific questions worth raising with your Independent Financial Adviser or tax adviser before committing to any private investment.

At your marginal tax rate, what is the realistic after-tax return on this investment? Can this investment be held within a SIPP or an IFISA, and if so, what are the conditions and who needs to be involved to set that up? How does the timing of the tax liability — annual interest versus bullet payment — affect your personal cash flow planning? Are there any other tax considerations specific to your circumstances — for example, if you are approaching or have passed your pension lifetime allowance?

These are not complicated questions, but they require specific answers based on your individual situation. A good adviser will be able to model the after-tax return for your specific circumstances and help you choose the most efficient structure for committing capital.

At [Oros Consultancy](https://www.oros-consultancy.co.uk), we provide clear documentation on the tax treatment of every investment we introduce and are always happy to facilitate introductions to qualified tax advisers where that would be helpful.
