# What Is a Convertible Loan Note — And When Does It Make Sense?

If you have been exploring private investment opportunities for any length of time, you will almost certainly have encountered the term convertible loan note. It tends to appear without much explanation, as though its meaning is self-evident. For most investors, it is not.

That is worth addressing, because convertible loan notes occupy an interesting and genuinely useful position in the private investment landscape. They are neither pure debt nor pure equity. They combine characteristics of both, and understanding when that combination works in an investor's favour — and when it does not — is a worthwhile piece of financial education for anyone considering private market opportunities.

**Starting with the basics**

A standard loan note is a debt instrument. The investor lends money to a company, the company pays interest over an agreed period, and the principal is returned at maturity. The investor is a creditor. Their return is fixed. They do not participate in any increase in the value of the business beyond the agreed interest.

A convertible loan note begins in exactly the same way — as a debt instrument with agreed interest terms and a defined maturity date. The difference is that it contains an additional feature: the option to convert the outstanding balance into equity in the company under certain specified conditions.

That conversion option is the defining characteristic of a convertible loan note, and it is what makes it a different investment from a standard loan note in ways that matter significantly for the investor.

**How conversion works in practice**

The terms under which a convertible loan note can convert into equity are set out in the investment agreement at the outset. They typically specify three things: the trigger event that activates the conversion option, the price at which the conversion takes place, and who holds the right to elect conversion.

The most common trigger event is a qualifying funding round — a point at which the company raises a significant new round of investment, typically from institutional investors, at a formally agreed valuation. At that point, the convertible loan note holder has the option to convert their outstanding balance, including any accrued interest, into shares in the company at a price that is usually set at a discount to the price paid by the new investors.

That discount — sometimes called a conversion discount — is the reward for the early-stage risk the investor took by committing capital before the company had a formal institutional valuation. If the new investors are paying £1 per share and the convertible note holder has a 20% discount, they convert at 80p per share. They immediately hold shares worth more than they paid for them on a notional basis.

Other common trigger events include the achievement of a specific financial milestone, the expiry of the loan note term, or a company sale or IPO. The specific triggers, and who controls the conversion decision, vary from one instrument to the next and should be read carefully before committing capital.

**The investor's position before and after conversion**

Before conversion, the convertible loan note holder sits in the position of a creditor. They are owed a debt by the company, they rank above equity holders in the repayment hierarchy, and their return — in the form of interest — is a contractual obligation rather than a discretionary payment. If the company runs into difficulty before conversion, the investor has the protections that come with being a creditor rather than a shareholder.

After conversion, the investor becomes a shareholder. Their position in the repayment hierarchy drops — they now rank behind all creditors. But they participate fully in any increase in the value of the business from that point. If the company grows significantly in value after conversion, the investor's equity stake grows with it.

This shift in position is not automatic and is not forced upon the investor. The conversion option is typically just that — an option. If the investor judges that the company's prospects do not justify converting from a creditor to a shareholder position, they can elect to remain a loan note holder and receive their principal and interest at maturity instead.

**When a convertible loan note makes sense**

A convertible loan note tends to be most appropriate in a specific set of circumstances.

It makes sense when the investor wants the income predictability and creditor protections of a debt instrument during the early and most uncertain stage of an investment, but wants to retain the ability to participate in the equity upside if the company performs well and reaches a point of institutional validation.

It makes sense when the company's valuation at the time of investment is genuinely uncertain — perhaps because it is at an early stage of its growth plan — and both the investor and the company prefer to defer the question of valuation to a future point when there is more information available to settle it fairly.

It makes sense when the investor has a meaningful time horizon and is comfortable with the possibility that the conversion trigger may not be reached within the expected timeframe, in which case they will receive their principal and interest as a straightforward debt repayment at maturity.

**When it may not be the right structure**

A convertible loan note is not the right instrument for every investor or every situation.

If the investor's primary objective is income — regular, predictable cash payments from their invested capital — a convertible note that rolls up interest and pays it at maturity or conversion may not serve that need. A straightforward income-paying loan note may be more appropriate.

If the investor has no appetite for equity risk and wants to remain a creditor throughout the investment period without any possibility of that status changing, a non-convertible loan note provides cleaner protection.

And if the conversion terms are not clearly and specifically set out in the investment agreement — if the trigger events, conversion price, and election rights are vague or subject to significant management discretion — that ambiguity is itself a reason for caution, regardless of how attractive the headline terms appear.

**What to look for in the terms**

Before investing in any convertible loan note, there are several specific things worth establishing clearly.

What are the exact trigger events for conversion, and how likely are they to occur within the expected investment timeframe? What is the conversion discount, and how does it compare to the interest foregone if conversion happens early? Who holds the right to elect conversion — the investor, the company, or both? What happens if the trigger events are never reached — is there a clean debt repayment at maturity, and on what terms?

These questions do not have universal right answers. But having clear, specific answers to all of them before committing capital is the minimum standard of diligence for any investor considering this type of instrument.
